Classified assets have increased steadily in recent months.  Experts attribute the increase in sub-performing debt to a nervous economy, aggressive loan growth, an increase in high-risk portfolios, and a deflating real estate market.

The consequences of carrying a higher percentage of classified assets on bank balance sheets include declining asset quality ratios, higher levels of restricted capital for loan loss reserves and diminished regulator and investor confidence.  The typical response of banks to increased classified asset ratios is to tighten their credit policies.  While this, obviously, works; it improves their ratios while taking a long period of time.  Unfortunately, credit underwriting is an imperfect science and tighter credit policies will also cause banks to reject many good loans in the process.

Fortunately, there is an additional step to tightening credit decisions in order to improve asset quality ratios much more quickly--loan sales.  Selling classified loans will remove the adversely, rated loan and potential liability from the balance sheet, relieving the bank of the risks associated with such sub-standard assets.  In many cases, classified assets can be sold at small discounts to their principal balance, providing a sure-fire way to create a positive asset quality trend.  Loan sales are a great alternative for banks to sell a loan pool without taking a large discount for potential loan losses. The transaction results in improving asset quality ratios, regulator, investor and client confidence.
